If an .shtml file is modified e.g index.shtml, and the demo is rebuilt, how does the modified file get linked with the code and loaded into flash? Is there something that needs to be done with the file after modifications for it to be linked to the code? I have made changes to the code but I can't see the changes on the web page.

If so then you run a perl script called makefsdata, its normally in the directory below the httpd-fs directory. This converts any shtml, html, jpg, etc. files to C structures that will then get linked into your code next time you do a complete build.
Linix will normally recognise the script and do the right thing. On Microsoft you normally have to type 'perl makefsdata' (and have perl installed obviously).
